Understanding Basel Norms and it’s implementation

In the wake of multiple global financial crises, it has become apparent that a global standard of banking norms is a necessity, which no nation can deny. The newest supervisory framework in this respect is Basel 3, which is built on the skeleton of its preceding frameworks such as Bretton Woods Systems, Basel 1 and Basel 2.

To understand more,let’s have a look at what is Basel and it’s frameworks. and study their evolution over the period.

Basel Committee on Banking Supervision is a Committee that was formulated in late 1974 by the governors of central banks of G10 nations, as a framework for regular cooperation among its member countries on banking supervisory matters. Over the years, it has evolved into sets of regulatory framework open to other countries as well and has expanded its membership two times, in 2009 and 2014. BASEL’s aim has always been to improve the financial stability of the banking systems by enhancing the quality of banking supervision as well as the supervisory aptitude.

Now that we understand the structure of BASEL, Let’s find out why we need it.

In 1971, the U.S.A. under the presidency of Richard Nixon unilaterally cancelled the Dollar-Gold conversion because the U.S.A could no longer back the dollars used by other nations with its gold bullion and to counter high unemployment and inflation rates. Thereby, making the dollar a fiat currency, a currency not backed by a physical commodity such as gold but rather its value is set by supply and demand. This eventually led to the breakdown of Bretton Woods System which was a monetary management system established after World War II . The world was facing a financial turmoil and many banks incurred huge foreign currency losses because of the cancellation of Dollar-Gold conversion and ensuing panic. Many significant banks such as Bankhaus Herstatt and Franklin National Bank closed or had their license revoked. In response to these disruptive incidents along with the turmoil in the international financial markets, the Basel Committee on Banking Supervision was established. It provides a platform for rigorous cooperation on banking supervisory standards. Its main aim is to improve understanding of important supervisory issues worldwide.

Let’s dig in deeper to understand it’s framework and study the Norms (features) of Basel I, II and III.

  • Basel 1: In 1987, Basel Capital Accord popularly known as 1988 Accord was approved by the governors of the central bank of G10 and was released to banks in July 1988. Basel I, fundamentally, focuses on the Credit Risk. Accordingly, it laid down definitions of two tiers of capitals.
  • Tier 1: This includes shareholders equity and declared reserves, like loan loss reserves–put aside to mitigate future losses.
  • Tier 2: This includes capital such as profits on investment assets, long-term debt with a maturity greater than five years. However, short-term unsecured debts (or debts without guarantees) are not included in the definition of capital.

A set of minimum capital requirements for the banks was published under Basel 1. This accord primarily focused on the Credit Risk and accordingly the banks were divided into five categories based on their respective risk weight. An amendment to this was added in 1996, known as Market Risk Amendment to Capital Accord. It was incorporated to account in the market risks from banks’ exposures to foreign exchange, commodities, traded debt securities, options, and equities.

  • Basel 2: In 2004, a Revised Capital Framework was introduced. It primarily focused on Market and Operational Risk. I had a three pronged directive framework.
  • A more refined and detailed definitions were incorporated in the expanded version of the rules set out in the 1988 Accord regarding minimum capital requirements.
  • Establishment of external supervisory reviewing and rating agency to gauge the risk weights.
  • Effective use of disclosure tools allows market participants to assess the capital adequacy of the institution which can be used to improve market discipline and encourage sound banking practices.
  • Basel 3: Even before the collapse of Lehman Brothers in September of the year 2008, the need for a more fundamentally sound framework was felt. It was a widely held notion that the shortcomings of Basel 2 had what led the world into the global financial crisis of 2008. And thus,more rigorous standards were issued in 2010, which strengthened the three pillar framework of Basel 2 and included a much needed Liquidity Risk section. It had following postulates:
  • A Capital Conservation Buffer (CCB) was established, which was an insulating layer of common equity. This surplus was used if losses are incurred during the stressed period.
  • A transparent and non-risk based Leverage Ratio (a loss-absorbing capital which acts as a credible supplement to risk-based investments) has been introduced under Basel 3.
  • Two global regulatory standards on liquidity were provided under Basel 3. Liquidity Coverage Ratio (LCR) intends to promote short-term resilience of banks by ensuring that banks have highly liquid assets to survive acute stress period of 30 days. Net Stable Funding Ratio (NSFR) promotes resilience over the long-term period by investments in stable sources.
  • Apart from these, the existing pillars of Basel-2 were refined and heavily regulated under Basel 3.

Now that you’ve read the evolution of Basel norms in past 28 years, let’s understand how it can strengthen the Indian and Global Banking system.The global financial crisis of 2007-2009 was due to the cracks in the framework of Basel 2. The efficacy of Basel 2 was put to question and to plug the gaps, Basel 3 was introduced. Basel 3 is considered quite proactive in its guidelines and thus provides a safer environment for global economies to evolve. In the world, where most economies and financial systems are complexly interwoven and interlinked, it is imperative to have an elastic but at the same time a robust financial supervisory system to ensure global financial well-being. By taking into account, Credit Risk, Market Risk, Operational Risk as well as the much needed Liquidity Risk factor, Basel 3 provides realistic financially-safe environment through its targeted guidelines.

To understand the present status of BASEL Norms in context of Indian economy, let’s go through theguidelines provided by RBI for the introduction of Basel 3 in Indian banking systems. It has given specific targets and framework for implementing the elements of Basel 3 in a phased manner. Basel 3 implementation in India began with effect from April 1, 2013. A fully functioning adaptation of Basel 3 will be completed by March 31, 2019. Certain Provisions of Basel 2 will parallel up until March 31, 2017. Periodic targets have been set for Capital Conservation Buffer and Liquidity Ratio. LCR has also been introduced in a phased manner with effect from Jan 1, 2015.

These are some of the many provisions outlined by RBI. Basel 3 is a proactive framework which takes in account the liquidity risk (A risk that an asset or security cannot be quickly traded to raise capital in case of a crisis.) along with the credit risk (A risk that the borrower is unable to pay his debt–as outlined in Basel 1), market risk and operational risk (A risk of volatile market value of investment and a risk from breakdown in internal procedure and systems in an organization–as outlined in Basel 2).

It is too early to be able to answer how effective Basel 3 is, but it is clear that it is an elastic and evolving system and thus can honestly boast to be more robust and rigorous than any other system seen so far.

My Interview with Johnson (Cornell) – Arjun Sachdeva

Interviewing at Cornell was like a dream come true. But like most interviews, I had to ensure I was well prepared (If you haven’t already, I would encourage you to read my first blog on how one can prepare for an Ivy League interview). When the big day finally arrived I was ready. My interviewer initiated a Skype call at the scheduled time and asked the following questions –

Run me through your academic and professional accomplishments.

This question is a variant of the popularly asked ‘tell me about yourself’ with a slight twist. The interviewer wanted to know more about my accomplishments rather than a run-down of my CV. Therefore, my answer was composed of sentences from ‘I stood first in college’ to ‘multiple promotions as a banker’ and ‘my start-up has been ranked as one of the top 50 start-ups in India.’ The important thing was to start with what happened first and steadily move towards what has happened most recently. In short, one can explain himself/herself through a short, structured, interesting 100% true story.

I led the interviewer to asking me more questions on my start-up. These were fairly straight forward and included questions from how many employees to global presence of the company.

I can’t get into too many details about my specific answers to these questions for confidentiality reasons but what is important to realize is that I know my current workplace like the back of my hand. Moreover, I understand the start-up ecosystem in Asia and North America as well as the industry to which my start-up is affiliated.

What are your short term goals?

One needs to be very careful on how an answer is phrased to such questions. We may want to be Prime Minister someday (that is a fantastic ambition to have) but will an MBA degree help you get there. Additionally, does one need an MBA degree for pursuing such a profession? I corroborated my answer in a manner that matched what was written in my application essay and even though I wasn’t asked, I specified a back-up plan that matched my previous work experience and background.

Which companies would you like to work for? Have you connected with professionals working for these companies?

This question is asked to highlight your preparedness for the journey ahead. It also displays the kind of initiative one is willing to take. Citing the example I mentioned in the previous question, if I want to be Prime Minister I can’t be there only on account of money or family background alone (I hope Donald Trump isn’t reading this) but I also need to have strong political affiliations, knowledge on how to run an election campaign and the ability to understand public administration and people’s sentiments. So connect with relevant people (if nothing else, it will simply increase your existing network) and understand the workings of the companies they work at.

Have you connected with alumni, faculty or current students?

This is harder than it seems. But fortunately, we all have access to a wonderful tool called LinkedIn. Connecting with current students and alumni becomes much easier thanks to the same but it is important to know what questions you want to ask either party beforehand. This too can be accomplished if you have researched the school and the university well enough.

Why do you want to do an MBA at this stage in your life? Why Cornell? Which Clubs would you like to be a part of and do you envision leading any of them?

This question is like a follow up to the previous one. If you have researched the school well enough, then you have the answer that you were looking for as far as the second and third part of the question is concerned. The first part of the question is more personalized as a response for each and every person. In my case, I feel that after having been a successful banker and entrepreneur I would need to take up new challenges while learning the nuances of finance and strategy (my work experience is very business development oriented). Moreover, I wanted to take advantage of the prestigious network that exists at Cornell. The best way to do all of this was to join an elite MBA program.

What are you doing to prepare yourself for the rigorous course curriculum?

I am 30 years old and I have not been a student for the almost nine years. The question in my opinion was therefore very justified. I have been formally attending online courses in various subjects such as Private Equity, Financial Econometrics and Financial Accounting. I also have plans to a complete an online course in Corporate Finance. Everyone does not need to do this, but if you do decide to Coursera is an awesome interface that is internationally recognized since most courses are taken by professors of well-known universities from all over the world (do bear in mind one needs to pay for any certification course that they wish to undertake).

What do you do in my free time?

Candidates make two major mistakes whenever such a question is asked. They either give very generalized answers (I like music) or they come up with random hobbies of which they have no clue (but assumingly sounds brilliant; it isn’t). Everyone cannot climb Mt Everest but you can have a hobby or a passion that makes you the well-rounded person you are today. One of my hobbies is the reason why I eventually decided to start-up. So there’s always a story everywhere, and we know ourselves so it should not be difficult to bring it out.

Do you have any questions for me?

Yes, you must have one or preferably two questions for the interviewer. I may be wrong but I feel that if I say I have no questions to ask then I may come across as arrogant or unprepared. This being said, please ask questions that pertain to you as an individual and to which you need the answers to. For instance, I needed to understand more about life for spouses of students. The question I posed made sense because my wife will be accompanying me if I am admitted.

After note –

I felt great after the interview and whatever the result may be I know I have given it my best. Since the interview I have opened communication lines with my interviewer and update her once every fortnight on something that I have achieved professionally (this will hopefully strengthen my candidature).

Hey LSTian,

In the past few months, there had been a lot of hue and cry over people not standing, when the National Anthem is being played. Recently, a family in a Cinema Hall in Mumbai, was asked to leave the hall since they were not standing while the National Anthem was being played. In another instance, two Bollywood actors, took dig over each other on social networking site, for not standing when the National Anthem was being played.

Now the question arises, is it necessary to stand while the National Anthem is being played, what does Indian Law has to say about this? Can a person be charged with the offence of Sedition, if he/she refuses to give respect to the National Anthem, is it a crime against our Nation?

As per the Constitution of India, it is the Fundamental Duty of every citizen to abide by the Constitution and respects its ideals and institutions, the National Flag and the National Anthem.

According to Section 3 of the Prevention of Insult to National Honor Act, 1971, ‘whoever intentionally prevents the singing of the Indian National Anthem or causes disturbance to any assembly engaged in such singing shall be punished with imprisonment for a term which may extend to three years, or with fine, or with both’.

The law does not prescribe any guidance as to sitting or standing, it just prescribes punishment for those who causes any disturbance in singing of the National Anthem.

In Bijoe Emmanuel v. State of Kerala (AIR 1987 SC 748,752), where 3 students were expelled from school, for not singing the National Anthem during morning assembly, while deciding the  matter the Hon’ble Supreme Court has held that ‘proper respect is shown to the National Anthem by standing up when the National Anthem is sung. It will not be right to say that disrespect is shown by not joining in the recitation.’

As per the Ministry of Home Affairs order relating to the National Anthem of India, ‘Whenever the Anthem is sung or played, the audience shall stand to attention. However, when in the course of a newsreel or documentary the Anthem is played as a part of the film, it is not expected of the audience to stand as standing is bound to interrupt the exhibition of the film and would create disorder and confusion rather than add to the dignity of the Anthem.’

So at present if we examine various laws of India with respect to the National Anthem, it’s nowhere mentioned that a person should stand while the Anthem is being played, it only says that a person should stand in attention.

In an incidence, Kerala Police has charged a student under Section 124A of the IPC, for showing disrespect to the National Anthem. Later on, Court granted him bail, because the prosecution could not submit any document, supporting their claim.

We can consider it as a moral duty but cannot enforce it as a legal duty to stand while the Anthem is being played. A person cannot be forced to stand. Forcing a person can be against his fundamental duty of freedom of Speech and Expression, which includes freedom to remain silent.

National Flag and National Anthem represents the sovereignty of India and one should take measures to protect it and respect it, but it should be out of one’s own will.

Article 51-A provides the fundamental duties, which a citizen shall follow, but these duties can’t be enforced unless and until there is a law which prescribes the rule for it.

In order to make a clear stand and to avoid the conflict, the government should come up with the laws and guidelines, which prescribes the duty by which a citizen is bound, in case of National Anthem and National Flag.
